How Position Sizing Affects Trading Risk

Why the size of a position often matters more than the entry, and how sizing decisions change the shape of an equity curve.

The Underrated Variable

Discussions about trading tend to focus heavily on entries — when to get in, what signal triggered the trade, whether the timing was right. Position sizing gets far less attention, despite arguably having a larger effect on an account's long-term trajectory than any individual entry decision. A strong entry with poor sizing can still produce a damaging outcome; a mediocre entry with disciplined sizing rarely produces a catastrophic one.

This applies equally whether trades are placed manually or executed by an automated strategy. An EA's entry logic can be well designed and still produce a poor outcome for the account if its position-sizing parameters are set inappropriately for the account running it — sizing is a separate variable from entry quality, and both need to be right.

Fixed Sizing vs Percentage-Based Sizing

There are several common ways to determine position size, and understanding the mechanics of each helps explain why a strategy's approach to sizing is worth examining as closely as its entry logic.

Fixed-lot sizing keeps the position size constant regardless of account balance — the same lot size on a $2,000 account as on a $20,000 account. Percentage-based sizing instead calculates position size as a function of current account equity, so the dollar risk per trade scales up or down as the balance changes.

  • Fixed sizing — simple to understand, but risk as a percentage of the account grows uncomfortably large after losses and shrinks after gains, in the wrong direction for compounding.
  • Percentage-based sizing — risk stays proportionate to the current balance, which naturally reduces dollar risk during a losing streak.

Sizing and the Shape of Drawdown

The relationship between sizing and drawdown is one of the clearest, most mathematically direct relationships in trading risk — which is exactly why it deserves more attention than it typically receives relative to entry timing.

Position sizing directly determines how deep a given losing streak cuts into an account. Two traders following an identical entry and exit strategy, but with different sizing, can end up with meaningfully different equity curves — the same sequence of wins and losses translated into very different account outcomes purely because of how much was risked per trade.

The Specific Danger of Oversizing

Oversizing — risking too much per trade relative to account balance — is one of the more common ways an otherwise sound strategy produces an outsized loss. It compounds badly: a string of losses at an oversized risk level can erode an account far faster than the same losing streak at a modest risk level, and the disproportionate hit to account balance also creates the steeper recovery math discussed in Understanding Drawdown in Automated Trading.

As a simplified illustration, consider the same losing streak of six trades applied at two different risk levels. At 1% risk per trade, six consecutive losses reduce an account by roughly 6%, all else equal — a setback, but a manageable one. At 5% risk per trade, the same six losses reduce the account by closer to 26%, because each loss is compounding against a smaller remaining balance. The strategy and the sequence of outcomes were identical in both cases; only the sizing decision changed the result.

Volatility and Stop Distance in Sizing Decisions

Position size and stop-loss distance are directly linked: for a fixed risk-per-trade amount, a wider stop requires a smaller position size, and a tighter stop allows a larger one, so that the dollar risk if the stop is hit stays consistent. This matters particularly in an instrument like gold, where volatility — and therefore a sensible stop distance — can vary meaningfully between calm and active market conditions.

A sizing approach that doesn't account for current volatility can end up taking on more risk than intended during volatile periods, simply because a stop distance that was reasonable in calmer conditions gets hit more often, or a position sized during a quiet period turns out to carry more dollar risk than expected once volatility picks up.

Practical Sizing Considerations

Turning the concepts above into a repeatable process is more useful than treating sizing as a one-off calculation, since the inputs to that calculation change as an account and market conditions evolve.

Sensible position sizing generally accounts for account balance, the distance to a stop loss, and an intended risk-per-trade figure, rather than being set arbitrarily. It also tends to be revisited periodically rather than set once and forgotten, since account balance and market volatility both change over time.

A common practical mistake is sizing based on how confident a trader feels about a particular setup, rather than on a consistent, predefined risk framework. Conviction is not a reliable input for sizing — even a well-researched trade idea can be wrong, and a sizing approach that scales up with confidence tends to produce its largest losses exactly when confidence (and therefore position size) was highest.
